It says "The Admissions Office routinely reevaluates the application of every accepted student who recieved a grade of "C" or lower in his/her final semester."

So, does this mean our first semester doesn't average into the report, as sort of a cushion? (I have all A's first semester) And, if you do get a C or two in the final quarter/third quarter, what are the probabilities of your admission getting taken away?

I'm pretty sure they mean as a final grade. I don't believe there is a way for them to see your second semester grades. (You send your final transcript.) Otherwise, there would a lot of very screwed senioritis addled seniors out there. Lol.

This is just a standard letter sent out to tell you not to get too much senioritis. Obviously, you're going to relax a little now. I highly doubt Duke will rescind your admissions with anything short of getting arrested or flunking classes.

Some school's transcripts are broken up by semester. Some, like yours, just lump the whole year's grades together. Not something worth worrying about.
